I have the identical display problem on my Windows 2000 machine.
XFree did appear to work fine until I upgraded to DirectX8!
(I emailed the list twice with this problem but didn't get a single reply)

Well it looks like progress has been made on the
visuals of Cygwin/XFree but I am still having the same
problem I had 2 months ago.
Configuration:
Windows 2K Professional
SP1
DirectX 8
Cygwin 1.1.8
Xfree 4.0.3 + Harold's XWin binary.
Run startxwin from the dos prompt and I get the screen
up in a window (very nice Harold) and I can move the
mouse around. However, twm and xfree both give the
message
C:\cygwin\usr\X11R6\bin>xterm Xt error: Can't open
display: 127.0.0.1:0.0
twm: unable to open display "127.0.0.1:0.0"
I can ping 127.0.0.1 just fine. Can ping localhost
fine.
I have a socks proxy, but have disabled that and I get
the same results.
Any ideas?
